The 'when commanding...' means when they are only commanding that unit type.
So if you have a general and two cavalry in an army, and the general has '+2 command when commanding cavalry', the extra 2 command stars will appear. If you then put an infantry unit in the army, the command bonus disappears.
With just a general in an army, they will gain a star for commanding cavalry (Providing they have the trait), but in terms of commanding infantry, the general bodyguard is not counted.

Hail, warlords! Methinks we remember some runes referring this subject in a musty scroll in the vaults of data. Therein, the runes said something to the effect that thy commander must be commanding an warhost that is not solely composed of said warriors, but a large majroity thereof. Thus if thy commander leads a warhost of seven spearbands, two warbands of sturdy axe men, and has a warband of fleet horseborne, he would still receive his divine bonuses for commanding a warhost that is mostly footborne.

That makes sense. Do you have any figures? As in the minimum percentage that must be infantry/cavalry?

To add to the OP's question, what exactly does command do? I hear it raises moral by the amount of command stars, but what are the exact effects if it isn't too much to ask?

I think high command rating improves your troops morale, so they will stay longer in line and fight to their death if necessary. And also somehow they fight better. I think that's all.
